Financial market refers to any marketplace where trading of securities including stocks, bonds, currencies, and derivatives takes place. Some of the key functions of financial markets include the efficient allocation of resources, the transfer of risk, and the determination of prices for securities. Financial markets can be categorized into different types, such as capital markets, money markets, derivatives markets, and foreign exchange markets, each serving specific purposes and comprising different financial instruments.

Capital markets are venues where savings and investments are channeled between the suppliers who have capital and those who are in need of capital. The capital market includes the stock market and the bond market. Money markets are a component of the financial market where short-term borrowing can take place. It is a market for short-term debt securities, such as treasury bills, commercial paper, and certificates of deposit. It is used by participants as a means for borrowing and lending in the short term, with maturities that usually range from overnight to just under a year.

Derivatives markets are financial markets for derivatives, which are financial instruments whose value is derived from the value of an underlying asset. The derivatives market includes financial contracts such as options, futures, and swaps. Participants in these markets can hedge against risk or speculate on future movements of the underlying assets.

Foreign Exchange Markets[edit | edit source]

The foreign exchange market (Forex or FX) is a global decentralized market for the trading of currencies. This market determines foreign exchange rates for every currency. It includes all aspects of buying, selling, and exchanging currencies at current or determined prices. It is the largest financial market in the world.

Financial markets perform several functions in the economy. These include:

  • Price Determination: Financial markets help in setting the prices of securities, which are determined by the forces of supply and demand.

  • Liquidity: They provide liquidity to financial assets, making it easier for investors to sell their assets whenever they want.
  • Information Aggregation and Coordination: Financial markets aggregate information from various sources and reflect it in the prices of securities, thus helping in the coordination of economic activity.

Financial markets are regulated by governmental and independent bodies to protect investors, maintain fair, orderly, and efficient markets, and facilitate capital formation. Examples of regulatory bodies include the U.S. Securities and Exchange Commission (SEC) in the United States, the Financial Conduct Authority (FCA) in the United Kingdom, and the European Securities and Markets Authority (ESMA) in the European Union.

Financial markets are subject to various types of risks, including market risk, credit risk, and liquidity risk. Moreover, the globalization of financial markets and the increase in algorithmic trading have introduced new challenges, such as the potential for systemic risks and flash crashes.
